OBJECTIVE

The Lo-MacKinlay variance-ratio (VR) test is a classical measure of market predictability. VR(2) compares the ratio of 2-period return variance to twice the 1-period return variance. In a random-walk market, VR equals 1; in a momentum-rich market, VR exceeds 1; in a mean-reverting market, VR falls below 1. The departure from 1 quantifies serial predictability in returns. This signal computes a rolling 252-day Lo-MacKinlay VR(2) statistic on CME Live Cattle, subtracts 1, z-scores, and multiplies by the sign of the 20-day cumulative return. The result captures DIRECTIONAL predictability — when VR deviates significantly from 1 AND the market has been trending, the signal amplifies in the direction of the trend. This operationalises the empirical finding from Truth LC_T051 (Chow-Denning martingale-difference-sequence test rejected for LC) as an actionable directional signal. Z-score on 504-day rolling window. Tanh-bounded to [-1, +1]. State thresholds at plus or minus 0.2 (moderate) and plus or minus 0.5 (extreme). Daily release cadence. The memorable finding: Grade C+ microstructure predictability overlay. Daily Spearman IC against LC fwd60d is minus 0.038 at p-value 3.6e-4 across 9,049 observations — marginal. Non-overlap independence test at p-value 0.11 — marginal (close to the 0.1 significance threshold). Phase -1 (Negative Momentum-Predictability) delivers +1.60% fwd60d (+0.58 pp edge, hit 61%). Phase +1 (Positive Momentum-Predictability) delivers +0.67% fwd60d (-0.35 pp edge, hit 56%). Phase 0 delivers +0.51% (-0.51 pp below baseline). Current reading: EXTREME_POS at composite +0.661 — positive VR-directional-predictability regime. The empirical pattern shows Phase +1 modestly bullish vs Phase -1 strongly bullish; the regime is constructive but not high-conviction. Read on for historical anchors and how to pair with the LC fundamental stack.

STATE AND HISTORY

Positive Momentum-Predictability EXTREME POS firing, 15 days running. Phase +1 historically delivers mean fwd60d LC +0.67%, hit 56%, -0.35 pp below baseline. Phase -1 (Negative Pred) delivers +1.60% / 61% hit / +0.58 pp.

THE VR MECHANISM

Lo-MacKinlay VR tests whether LC returns behave as a random walk. VR deviating from 1 (combined with recent direction) signals exploitable serial correlation. Phase -1 (negative directional pred with mean-reversion active) empirically bullish; Phase +1 modestly below baseline.

HOW TO POSITION

Pair with LC-corn ratio, FC-LC spread, term structure, Hawkes jump-cluster, peer-complex co-movement. VR-predictability is a microstructure overlay distinct from fundamentals-based signals — captures regime of return predictability itself.

WHAT THE CHART SHOWS

The composite sits at +0.661 in the Positive Momentum-Predictability EXTREME POS band. The blue signal line has moved above the +0.5 extreme threshold as the LC rolling VR x direction composite deeply positive. CME Live Cattle (orange) has traded in the \$220-230 range.

THE TAKEAWAY

What this means for you today

THE VR CALL

Composite +0.661, Positive Momentum-Predictability EXTREME POS firing. The rolling 252-day LC VR x 20-day direction is deeply positive — indicating the market has recent exploitable directional structure.

THE EMPIRICAL CONTEXT

Positive Pred historically delivers mean fwd60d LC +0.67% (-0.35 pp vs baseline, hit 56%). The current firing is modestly below baseline on average — not a high-conviction bullish regime.

THE HONEST CAVEAT

Daily IC -0.038 marginal; non-overlap test p=0.11 marginal. Grade C+ microstructure overlay. The signal reads market-structure regime, not direction.

Negative Pred — 2016 Q4 mean-reversion recovery
Negative Momentum-Predictability saturated-negative in October 2016 at composite -0.88. LC had been in a mean-reverting regime with 20-day direction negative, producing a negative composite. Live cattle were at \$94. Forward LC rallied 27 percent as the mean-reversion dynamics resolved into a strong recovery. Canonical Negative Pred anchor.

Scroll inside the table for the full history. Forward 60-day LC is measured from each run’s start date; a reader cannot trade off a start-date they only identify in hindsight, so this is a transparency log, not an alpha claim. Asterisked (*) returns are partial. The run is less than 60 trading days old. The full 60-day comparable fills in as more data arrives.

What this measures

The signal computes a rolling 252-day Lo-MacKinlay variance-ratio VR(2) statistic on CME Live Cattle, subtracts 1 (to center on random-walk expectation), z-scores, and multiplies by the sign of the 20-day cumulative return (to make it directional). Operationalises Truth LC_T051/T046/T052 microstructure findings. Z-score on 504-day rolling window with 60-day minimum sample. Tanh-bounded to [-1, +1]. State thresholds plus or minus 0.2 (moderate) and plus or minus 0.5 (extreme). Daily release.

Why it matters

Why variance-ratio reads market predictability

The Lo-MacKinlay variance-ratio (VR) test is a classical microstructure measure of serial predictability in returns. In an efficient random-walk market, consecutive-period variance scales linearly: VR(2) equals 1. When returns are momentum-rich (positively autocorrelated), VR exceeds 1. When returns are mean-reverting (negatively autocorrelated), VR falls below 1. The departure from 1 quantifies exploitable serial structure. Chow-Denning test for LC rejects the martingale-difference-sequence hypothesis (LC_T051), confirming non-random-walk behavior.

Why Grade C+ with marginal significance

Daily Spearman IC against LC fwd60d is -0.038 at p-value 3.6e-4 across 9,049 observations — marginal. Non-overlapping (every-60d) independence test independence test at p-value 0.11 — marginal (close to the 0.1 significance threshold). Phase -1 (Negative Pred) delivers +0.58 pp above baseline, Phase +1 (Positive Pred) delivers -0.35 pp below baseline. Grade C+ microstructure overlay. The signal captures regime of return predictability — useful as context, not standalone direction.

How to use this signal today

Pair with LC-corn ratio (feedlot-margin), FC-LC spread, term structure, Hawkes jump-cluster, peer-complex co-movement. Variance-ratio predictability is a microstructure overlay distinct from fundamentals — captures when LC returns have exploitable serial-correlation structure. Phase -1 (mean-reversion active) has historically been the stronger regime.
